How does this stage work for people with less than 9 layers?

Say you manage to open a 7 layered Divine Dwelling, do you use the first 7 layers of the DDR to connect them all and the 8th and 9th stage are used to increase qi stars? or do you just have 7 minor realms?

No, 7 layered divine dwelling is a cultivation realm and there will always be 9 minor realms in the divine dwelling stage. What you mean is 7 colored divine dwelling which just represents the quality of the divine dwelling.
